How Knight Capital Lost $440M in 45 Minutes on 212 Orders
A missed deployment, retired code, and missing pre-trade controls turned the August 1, 2012 open into a rescue and sale.
On August 1, 2012, from 9:30 to 10:15 ET, Knight's SMARS router processed 212 retail parent orders with defective Power Peg code left live from a 2005 change and triggered by new Retail Liquidity Program code deployed July 27 to 31, 2012 to 7 of 8 servers. The router sent millions of child orders for 4 million executions in 154 stocks for 397 million shares, building about $3.5B long in 80 stocks and about $3.15B short in 74 stocks. Knight exited the full position by August 2, 2012 for about $440M realized pre-tax loss.
For holders, flow became balance sheet risk. Knight shares closed at $10.33 on July 31, 2012, then $2.58 on August 2, 2012 and $3.07 on August 6, 2012, about 70 percent lower in six days. On August 6, 2012, Knight closed a $400M rescue in convertible preferred at $1.50 per share for about 73 percent ownership. On December 19, 2012, Knight agreed to combine with Getco in a $1.4B deal with a $3.75 cash election. Market making revenue could not offset one operational gap, and the multiple repriced operational risk as solvency risk.
On October 16, 2013, Knight agreed to a $12M SEC settlement for Market Access Rule violations, with censure and an outside controls review. The lasting checklist is timeless for quant and market making holders: verify deployment on every server with second review, keep dead code out of production, link pre-trade blocks to aggregate capital, maintain a tested kill switch with owned alerts, and treat 97 pre-open rejects as a stop signal.
